Morningstar’s Star Rating System

Morningstar’s Star Rating System is the platform’s approach to quantifying a fund’s previous performance. It’s been around since 1985.

Each fund or ETF receives a rank from one to five stars that investors can use to evaluate its standing at a glance, compared to similar assets.

Star ratings are calculated at the end of every month on funds with a track record of more than three years.

How are Star Ratings Calculated?

Each rating comes from the risk-adjusted performance of an ETF or mutual fund. In a nutshell, it weighs both risks and returns before spitting out a number.

Note that star ratings achieve a perfect bell curve of rankings. The top 10% of funds receive five stars, with the next 22.5% earning four stars, followed by 35% falling into the three-star category. Two and one-star funds represent 22.5% and 10% of the total respectively.

As we mentioned earlier in this Morningstar review, these calculations serve to anticipate a fund’s movement for the coming month. However, keep in mind that rankings always come from the previous month’s successes or failures.

Using Star Ratings

Star ratings are a quick and easy way to see how an ETF or fund performed respective to its peers. However, these ratings should not be used as a sole determining factor while making an investment.

Higher star counts naturally tend to perform better than lesser evaluations, but it takes additional research on current trends to determine if you can expect the positive momentum to continue.

You’ll also want to consider your current portfolio, investment goals, and risk tolerance before pursuing a fund with a favorable rating.
